A Nifty 50 fund holds the 50 companies by market capitalisation. A mid-cap fund holds the -sized ones. The weighting depends on size and nothing else.

A quality index fund does something. It picks companies based on how financially strong they’re not how big they are. The filter is the quality of the business measured through profitability, leverage and earnings stability.

What the quality factor screens for

The Nifty200 Quality 30 index, which most Indian quality index funds follow starts with the Nifty 200. From that group of 200 companies it chooses 30 based on a quality score.

That score is made from three factors, each measured over the five years:

Return on equity. Companies that make profits compared to shareholder capital get a good score.

Financial leverage. The debt-to-equity ratio. Lower debt gets a score.

Earnings growth variability. How steady the companys earnings per share have been. Less change is better.

The weights are then calculated from the quality scores and the square root of free-float market capitalisation. No one stock can have than 5% weight.

What the index actually holds

The portfolio looks very different from a 50 fund.

As of the factsheet the top holdings are Bharat Electronics, Nestle India, Hindustan Unilever, Britannia Industries and Colgate Palmolive. The sector allocation has a lot of FMCG at 27.43% IT at 21.61% and capital goods at 16.93%. Financial services, which are big in the Nifty 50 at around 35% are 3.41% of the quality index.

That is the factor at work. Banks and NBFCs have leverage by nature. A quality screen that looks for debt will naturally have less of them.

The returns and the beta

The Nifty200 Quality 30 Total Return Index has given a five-year CAGR of 12.99%. Since it started the number is 17.44%.

The important number is the beta. At 0.80 over five years the index has moved less than the Nifty 50. A beta below one means movement compared to the market. The standard deviation over five years was 13.19%, which’s lower than the broader index.

This mix, returns with less movement is the main point of the quality factor. It is not meant to beat the market by a lot. It is meant to give returns to the market but with less ups and downs.

The benefits

loss in bad markets. The beta of 0.80 shows the index tends to drop when the market drops. For people who care about changes that is important.

A different kind of sector bet. The quality index is not a market-cap index. It holds what the screen picks, which often means consumer staples, IT and capital goods than financials. For an investor who already has a lot of bank stocks through a 50 fund the quality index adds something different.

A process that follows rules. The selection criteria are clear. Not based on opinion. There is no fund manager making choices. The index changes every six months. The rules are the rules.

The risks

Falling behind when low-quality stocks go up. The quality factor does not always work. In times when weak, leveraged or risky stocks go up a quality index will not do well. Between 2019 and 2021 value and quality strategies in small and mid-caps did not do well. The factor changes over time.

Too much in sectors. The quality index has 27% in FMCG and 21% in IT. That is a bet on two areas. If those areas do poorly the index will too even if the companies are strong.

The idea of quality is not the same. Different index providers use checks. The Nifty200 Quality 30 uses ROE, debt-to-equity and EPS changes. The BSE Quality Index uses return on equity, accruals ratio and financial leverage. The companies and results will change depending on which index a fund follows.

No promise of results. Research on quality investing in India shows outcomes. One study found that two of four quality strategies gave returns after adjusting for market, size, value and momentum. Combining value with quality did not give more than quality alone. Quality is a factor, not a trick.

Who this suits

A quality index fund is not a replacement for a Nifty 50 or Nifty 500 fund. It is a change. It is for an investor who wants:

change than a market-cap index

Exposure to strong companies without the debt-heavy financials

A process that follows rules and is not expensive

A second investment along with a main index fund

It is not for an investor looking for the best returns in every time. The quality factor has its times. There will be times when it is slower than a simple Nifty 50 index fund.

What retail investors should take from this

The quality factor is a way to build an index. Of owning the biggest companies it owns the strongest ones, measured by profits, debt and steady earnings.

The Nifty200 Quality 30 index has given a five-year return CAGR of 12.99% with a beta of 0.80. That is a change-filled way than the wider market. The trade-off is sector focus and the risk of falling when weak stocks lead.

For an investor who already has an index fund a quality index fund can be a second investment. It is not a portfolio on its own because the sector bets are too focused for that.

FAQs

1.
