The investor reads about a category hears about a fund that performed well and thinks adding it will make the portfolio stronger. Often than not it makes the portfolio harder to track without adding anything meaningful.

Diversification is not about the number of funds. It is about the number of exposures.. Those are not the same thing.

what diversification actually means

A portfolio is diversified when its returns are driven by sources. An equity fund and a debt fund are diversified. A large-cap fund and a mid-cap fund are diversified. Two large-cap funds from AMCs are not diversified even though the names on the factsheet are different.

The reason is overlap. Indian equity funds within the category tend to hold the same large liquid stocks. If a Nifty 50 fund and a cap active fund both hold Reliance, HDFC Bank and Infosys among their top five the investor owns those three positions twice.

The overlap is measurable. SEBI requires AMCs to disclose portfolio overlap and studies have found that funds within the category often share 40% to 70% of their holdings. In some cases the overlap is higher.

the right number: four to six funds

For retail investors four to six mutual funds cover the full spectrum of what a portfolio needs.

A common structure looks like this.

One cap or index fund. This is the core holding. It provides exposure to the most liquid companies in the market. An index fund tracking the 50 or Nifty 100 keeps the cost low and the exposure broad.

One mid-cap fund. Mid-caps have historically delivered returns than large-caps over long periods with higher volatility. A dedicated mid-cap fund adds a growth engine that the large-cap fund does not provide.

One cap or flexi-cap fund. Small-caps offer the growth potential and the highest risk. A flexi-cap fund gives the manager flexibility to move across market caps, which can reduce the need for a small-cap allocation.

One. Hybrid fund. This anchors the portfolio. Reduces overall volatility. For investors in the accumulation phase with a horizon a small allocation to debt may still be useful for rebalancing purposes.

One international fund. Adding exposure reduces the portfolios dependence on the Indian market and the rupee. For investors a 10-15% allocation is enough to serve this purpose.

That is five funds, covering equity, debt, domestic and international. It is enough to diversify across asset classes market caps and geographies. Adding funds rarely improves the outcome.

why than six funds creates problems

Beyond six funds three things happen.

Overlap increases. The more funds in the category the more the portfolio holds the same stocks multiple times. The investor pays an expense ratio on each fund for exposure they already have.

Tracking becomes harder. Monitoring four to six funds once a year is manageable. Monitoring twelve requires effort and most investors do not do it consistently. Funds that underperform go unnoticed. SIP dates get missed.

Decision-making gets noisier. With ten funds it becomes difficult to tell which fund is driving performance and which is dragging. Rebalancing becomes an exercise rather than a simple one.

the category count matters more than the fund count

A way to think about it is to count categories, not funds. A portfolio with one cap one mid-cap one small-cap, one debt and one international fund has five categories and five funds. A portfolio with three large-cap funds, two mid-cap funds and four small-cap funds has nine funds but three categories.

The first portfolio is more diversified than the second even though it has funds.

when more funds can make sense

There are situations where a larger number of fundss justified.

An investor with a large corpus may split allocations across multiple AMCs to reduce concentration risk in a single fund house. An investor with goals, such as retirement, a childs education and a house purchase may hold separate funds for each goal.. An investor using both active and passive strategies may hold an index fund alongside an active fund in the same category deliberately accepting some overlap.

These are exceptions, not the default. For retail investors the simpler structure is the better one.

what retail investors should take from this

Four to six funds is enough to diversify across asset classes market caps and geographies. Beyond that the portfolio usually starts overlapping than diversifying.

The check is not how many funds are held, but how distinct exposures they provide. If two funds in the portfolio have 60% overlap one of them is redundant.

The categories that matter are cap, mid-cap small-cap or flexi-cap, debt or hybrid and international. Covering those five with a number of funds is the practical target. Adding a sixth is fine if it fills a gap. Adding a seventh usually does not.

FAQs

1. How mutual funds should a retail investor have?

Four to six funds is enough for retail investors. This covers cap, mid-cap small-cap or flexi-cap, debt or hybrid and international exposure. Beyond six the portfolio often starts overlapping than diversifying.

2. What is portfolio overlap. Why does it matter?

Overlap is the percentage of holdings that two funds share. Funds within the category often share 40% to 70% of their holdings. If two funds hold the stocks the investor pays two expense ratios for the same exposure.

3. Is it bad to have than ten mutual funds?

Not inherently,. It usually adds complexity without adding diversification. Tracking ten funds is harder rebalancing becomes messy. The overlap between funds in the same category tends to be high.

4. What is the ideal number of funds for a beginner?

Three to four funds. A cap or index fund, a mid-cap fund and a debt or hybrid fund cover the basics. An international fund can be added as a fourth.

5. Does holding funds reduce risk?

Not if the funds are, in the category. Holding three large-cap funds does not reduce risk compared to holding one. It increases cost without changing the exposure. Risk reduction comes from owning asset classes not from owning more funds within the same class.

The instinct to add another fund often comes from a good place.
