Putting the amount into equities all at once can be risky if the market drops soon after. On the hand leaving the money in a savings account means it earns very little while the investor waits to decide what to do.

A systematic transfer plan or STP helps solve this problem. It starts by putting the amount into a low-risk mutual fund scheme. Then a fixed amount is moved into an equity fund at intervals—like every month or every week. This method spreads the investment over time. Reduces the chance of investing at the wrong moment.

What an STP actually does

An STP is a rule you set with the fund house. It tells them to move an amount from one fund to another on certain dates. The first fund is called the source scheme. It is usually a fund or a debt fund. The second fund is the target scheme. It is usually an equity fund. Both funds need to be from the fund house.

Once the lump sum goes into the source scheme the STP takes over. On each transfer date a fixed amount is withdrawn from the source fund. That money is used to buy units in the target equity fund at the net asset value (NAV). For example a ₹12 lakh lump sum with a ₹1 lakh transfer will take 12 months to fully move into the equity fund.

The types of STP

There are three types of STPs. Each works differently.

Fixed STP

In this type the same amount is moved every time. The investor sets the amount and the number of transfers when setting up the plan. This is simple and predictable.

STP

Here the transfer amount changes based on a rule set by the fund house. The rule could be tied to market conditions or performance. The investor must check the scheme document to understand how the rule works and its limits.

Capital Appreciation STP

the gains made in the source fund since the last transfer are moved. The original investment stays in the source fund. This means the main lump sum is never fully moved into equity. This type is useful if the investor wants to protect the principal.

How the tax works on each transfer

Each transfer in an STP is treated as a redemption from the source scheme. The gain in the units being moved is taxed in the year when it happens. The purchase of the target scheme is not taxed until those units are sold later.

The tax rate depends on the source scheme. How long the units were held.

If the source scheme is a debt or liquid fund and the units were bought on or after 1 April 2023 the gain is taxed at the investor’s income tax slab rate.

If the source is an equity-oriented fund and the units are held for 12 months or less the gain is taxed at 20% as short-term capital gains.

If the units are held for than 12 months the gain is taxed at 12.5% on any amount above ₹1.25 lakh in a financial year.

A liquid or debt fund usually earns a return. So the gain in each transfer is small. That keeps the tax cost low.. If the source scheme is an equity fund with units held for less than a year the tax cost becomes higher due to the 20% rate. The ₹1.25 lakh exemption does not apply here.

The costs and trade-offs

An exit load is a fee charged when units are redeemed early. It applies to the source scheme depending on the fund’s rules. The scheme information document has details.

Money sitting in the source scheme earns less than what it would in the equity fund. So a longer STP keeps money in the lower-return fund for longer. In a rising market this could mean a lower overall return compared to investing the full amount on day one.

An STP reduces the risk of timing.. It does not guarantee a better result. The gains from the source fund are lower. Each transfer has a tax cost. These are the trade-offs.

The step-by-step process

Step 1: Choose the schemes

Pick a source scheme and a target scheme from the fund house. Check the scheme documents. Look for the exit load and any rules about minimum transfer amounts.

Step 2: Invest the lump sum

Put the ₹20 lakh (or whatever amount) into the source scheme. This is a one-time investment.

Step 3: Set up the STP

Decide the transfer amount, frequency (weekly) start date and number of installments. Platforms like Kuvera let you start an STP directly. They also have an STP calculator. You can use it to see how units you’ll get in the target fund.

Step 4: Track the transfers

Each transfer shows up as a redemption from the source fund and a purchase in the target fund. The gains from each transfer belong in that year’s capital gains report. Keep records for tax filing.

What investors should take from this

An STP for a lump sum helps reduce the risk of investing all at once when the market might fall. It also keeps the money safe in a low-risk fund while the investor waits.

There are costs. The tax on each transfer adds up.. The money in the source fund earns less than it could in equity. These costs depend on the type of source fund when the units were bought and how long the STP runs.

An STP makes sense when the amount is large and the investment horizon is not too long. If the amount is small or if the investor has a time to wait the benefits of staggering are limited.

The right number of installments depends on how much the investor can handle market swings. A shorter plan moves money faster while a longer one spreads the risk more.

Frequently Asked Questions

1. What is an STP in funds?

An STP is a way to move money from one mutual fund scheme to another at intervals. It is often used to shift funds from a debt or liquid fund into an equity fund in stages.

2. How long should an STP for a large lump sum run?

There is no answer. A shorter plan gets the money into equity faster. A longer one keeps money in the safer fund. The decision depends on the amount the time frame and the investor’s risk tolerance.

3. Is tax charged on every STP transfer?

Yes. The gain in the units moved is taxed in the year the transfer happens. If the source is a debt or liquid fund bought after 1 April 2023 the gain is taxed at the investor’s slab rate. The purchase of the target scheme is not taxed at that time.

4. Can an STP move money between fund houses?

Generally no. The source and target schemes must be from the fund house. Some platforms may allow transfers across fund houses. This is rare and not common.

5. Is an STP better than investing a lump sum at once?

Not always. An STP reduces the risk of investing at the time.. If the market keeps rising investing the full amount on day one can give better returns. The tax cost and lower returns during the wait are drawbacks of an STP.

An investor who gets ₹20 lakh from a bonus a property sale or a maturing deposit is often left with a timing problem.
