Each way has costs, tax rules and reporting needs. The best choice depends on how much money’s being invested how long the investment will be held, the investors tax bracket and how much effort they are willing to put into managing the process.

Neither option is better in all situations. They are meant for kinds of investors.

Route 1: India-domiciled US funds

These are mutual fund schemes based in India that invest in US markets. They can be fund-of-funds that buy US ETFs or feeder funds that send money to a foreign parent fund.

How it works

The investor buys units in rupees through a mutual fund platform. There is no need to use the Liberalised Remittance Scheme, no need for a foreign brokerage account and no foreign currency conversion at the investor’s end. The fund handles all the investment.

The tax disadvantage

This is the difference. Most India-domiciled international funds are treated as -equity funds because they hold less than 65% in Indian stocks. That means all gains are taxed at the investor’s income tax slab rate—no matter how long the investment is held. For someone in the 30% tax bracket the gain is taxed at 30% whether its sold after one year or ten.

The availability issue

SEBI sometimes limits investments into international mutual funds when the total overseas investment limit is reached. Some funds stop lump-sum investments or SIPs for periods.

The simplicity

There is no need to file Schedule FA. There is no need to file Form 67. There is no TCS threshold to worry about. The reporting is the same as any Indian mutual fund.

Route 2: Direct US stocks and ETFs

This route involves opening a brokerage account in GIFT City sending money under the RBI’s Liberalised Remittance Scheme and buying US-listed stocks or ETFs directly.

How it works

The investor sends rupees through a bank. The bank converts the money to dollars. Sends it to the GIFT City brokerage account. Then the investor places buy orders for stocks or ETFs.

The tax advantage

US stocks and ETFs are treated as securities under Indian tax law. If held for than 24 months long-term capital gains are taxed at 12.5% without indexation. If sold within 24 months the gain is added to income. Taxed at the slab rate.

The reporting burden

Resident and Ordinarily Resident taxpayers must report all assets in Schedule FA of their income tax return. If dividends are received Form 67 must be filed to claim a Foreign Tax Credit.

The TCS threshold

Once total LRS remittances cross ₹10 lakh in a year 20% TCS applies to the amount above ₹10 lakh. It can be adjusted against tax or refunded but it blocks cash until the return is processed.

The tax comparison in numbers

The difference between the two routes becomes clear with an example.

An investor in the 30% tax bracket invests ₹10 lakh. The investment grows to ₹30 lakh in ten years. That is a gain of ₹20 lakh.

Through a US fund

The ₹20 lakh gain is taxed at 30%. The tax is ₹6 lakh. The investor keeps ₹24 lakh.

Through US stocks

The ₹20 lakh gain is taxed at 12.5%. The tax is ₹2.5 lakh. The investor keeps ₹27.5 lakh.

The difference is ₹3.5 lakh. That is more than any expense ratio or forex cost. For long-term holding the direct route is more tax-efficient.

The comparison

Feature

US mutual funds

Direct US stocks/ETFs

Currency

Rupees

Dollars

LRS required

No

Yes

TCS above ₹10 lakh

No

Yes

Holding period for LTCG

Not applicable

24 months

Tax rate on long-term gains

Slab rate

12.5%

Schedule FA disclosure

No

Yes

Form 67 for FTC

Not applicable

Yes

Availability

Subject to SEBI limits

Consistent

Which route suits which investor

The US mutual fund route suits an investor who:

Is investing amounts and wants to avoid the LRS process

Prefers not to deal with foreign asset reporting

Is in a lower tax bracket where the slab rate is close to 12.5%

Wants a simple SIP without initiating a bank remittance every month

The direct US stock route suits an investor who:

Plans to hold for more than two years

Is in the 20% or 30% bracket and wants the 12.5% long-term rate

Is comfortable with the LRS remittance process

Wants the flexibility to pick individual stocks instead of a pooled fund

What retail investors should take from this

The direct route is more tax-efficient for long-term holdings but it requires dealing with LRS, TCS and Schedule FA. The indirect route is simpler. Taxes gains at the slab rate no matter how long you hold.

For an investor in the 30% bracket with a ten-year horizon the tax difference is big enough to make the operational complexity of the route worth it. For someone in the 5% or 10% bracket or someone investing amounts the ease of the mutual fund route may be more valuable than the tax benefit.

FAQs

1. Are US funds taxed differently from direct US stocks?

Yes. India-domiciled US mutual funds are treated as -equity funds. All gains are taxed at the investor’s slab rate regardless of holding period. Direct US stocks held for than 24 months are taxed at 12.5% without indexation.

2. Why are US mutual funds taxed at slab rates?

Because they hold than 65% in domestic Indian equity. They are classified as -equity funds for tax purposes. The tax treatment follows the classification, not the underlying assets.

3. Do I need to file Schedule FA for US funds?

No. India-domiciled mutual funds are not assets. Schedule FA is required for foreign assets, including direct US stocks, US ETFs and foreign brokerage accounts.

4. What is the LRS limit for US stocks?

The RBI’s Liberalised Remittance Scheme allows resident individuals to remit up to $250,000 per year for permitted overseas investments, including direct US stocks.

5. What happens if my LRS remittances cross ₹10 lakh in a year?

20% TCS applies on the amount above ₹10 lakh, for investment remittances.
